Return of Premium Term Plans: The Math Behind the Refund

"What if I never claim? Do I lose all my money?" This worry is why return of premium (ROP) term plans exist. They refund the premiums at the end of the term if you survive. The question is what you pay for that promise.

Key Takeaways for Policyholders

  • ✓A pure term plan pays only on death during the term. A ROP plan also refunds premiums on survival, usually excluding taxes and rider premiums.
  • ✓ROP premiums are typically much higher than pure term premiums for the same cover.
  • ✓In the illustration below, investing the premium difference could beat the refund if returns exceed about 3.3% a year, but returns are not guaranteed.
  • ✓ROP can suit someone who values forced saving and is clear about the trade-off.

What you pay for the refund

When an insurer promises to return premiums, it must still provide the death cover and also set money aside for the refund. That is why ROP premiums are a multiple of pure term premiums. The refund is not free; you pre-fund it through the extra premium.

Illustration: a 30-year term (hypothetical numbers)

Take a ₹1 crore cover for 30 years. Assume a pure term premium of ₹12,000 a year and a ROP premium of ₹30,000 a year. These are example figures, not quotes. Total premiums: ₹3.6 lakh (pure term) against ₹9 lakh (ROP). If you survive, the ROP plan returns about ₹9 lakh, the premiums paid, excluding taxes. The extra ₹18,000 a year is the price of that refund.

What the difference could grow to

Now suppose the ₹18,000 difference is invested each year for 30 years. The result depends on returns, which are not guaranteed and can be negative in some years. For illustration only:

Assumed annual returnValue of ₹18,000 invested yearly for 30 yearsROP refund
5%about ₹12.0 lakh₹9 lakh
7%about ₹17.0 lakh₹9 lakh
9%about ₹24.5 lakh₹9 lakh

The refund is a fixed number, but ₹9 lakh received 30 years from now buys much less than ₹9 lakh today because of inflation. At a return of roughly 3.3% a year, the invested amount matches the refund in this example. Below that, the ROP refund wins; above it, investing the difference wins. This is a simplified calculation without taxes or charges on the invested amount.

When ROP can still be reasonable

  • You value the discipline of a contract that returns your money, and you would not invest the difference otherwise.
  • You accept the cost and understand that the refund is a fixed sum, not a market return.
  • You have already covered other goals through other products and want a simple, guaranteed outcome for a small portion.

Before you choose

  1. Ask for premium quotes for the same cover on a pure term plan and on the ROP variant.
  2. Check exactly what is refunded and what is excluded, such as taxes and rider premiums.
  3. Look at what happens if you stop paying midway. Surrender values in early years can be low.
  4. Think about whether you are comfortable investing the difference. Distroo is not an investment adviser; consult a qualified professional for that part.

Frequently asked questions

Is a return of premium plan better than a pure term plan?

Not necessarily. It costs more and gives a fixed refund. Whether it suits you depends on your goals, your discipline and how you would use the premium difference.

Are taxes refunded in an ROP plan?

Generally the refund excludes taxes and rider premiums. Check the policy terms.

What if I stop paying premiums in an ROP plan?

The policy may lapse or become paid-up depending on the plan, and the refund may be lower. Read the terms on surrender and paid-up values.

Can I get both lower cost and a refund?

No product offers both. The refund is financed by the higher premium.
